Yet, one of the most persistent misconceptions among modern chart analysts is the belief that price touching the upper or lower 2.0-sigma band constitutes an immediate overbought or oversold reversal condition.

The Underlying Mathematics of Standard Deviation Envelopes

Bollinger Bands are constructed around three core components: a central moving average (standard 20-period Simple Moving Average), an upper band calculated as SMA20 + (2 × σ), and a lower band calculated as SMA20 - (2 × σ), where σ represents the 20-period sample standard deviation of closing prices.

Because market price distributions exhibit fat tails (leptokurtosis) rather than a perfectly Gaussian normal distribution, the theoretical expectation that 95.4% of all prices will reside within two standard deviations does not strictly hold during violent momentum trends. During sustained trend expansions, price can 'walk the bands' for extended durations, invalidating premature counter-trend positions.

Measuring Relative Location with %b

To quantify where price is located relative to the bands in an objective, programmatic manner, technical analysts utilize the Percentage Bandwidth (%b) formula:

%b = (Current Price - Lower Band) / (Upper Band - Lower Band)

A %b value of 1.0 indicates price is exactly at the upper band; 0.5 denotes the 20-period baseline SMA, and 0.0 reflects a touch of the lower band. Values exceeding 1.0 or dropping below 0.0 demonstrate strong volatility expansion, serving as a signature of directional impulse rather than imminent exhaustion.
